Yes, babies do know how to differentiate between day and night. It is due to they get used to the routine of the mother's while in womb. However, some babies do mix up day and night. For me, I also introduce some clues for baby, e.g. after baby wakes up, I will give him/her a warm bath to let him feel more alert. Before bedtime, I will do a wipe-down/evening bath and do baby massage so that baby knows it's time for bed. So far, these work for my children to differentiate day and night.
Sometimes babies fall asleep while eating and you may need to find a way to burp them while they're still asleep. ... Even if your baby falls asleep, try burping them for a few minutes before placing them back down to sleep.

Initially they don't. Their instinct to eat is what awakes them at odd hours. However gradually their sleep cycle will start correcting with shorter day time sleeps and longer night time naps.
